Step-by-step solution
Each step shows the marks it earns, as an examiner would award them. Checked by an independent re-solve from the question paper.
With equity: PAT = 4,50,000 × 70% = ₹3,15,000 on ₹30,00,000 of equity. With 10% debentures: interest ₹1,00,000, EBT ₹3,50,000, PAT = ₹2,45,000 on ₹20,00,000 of equity.
- 1 mark
Taking a face value of ₹10, EPS = ₹1.05 with equity and ₹1.225 with debentures. Return on investment (4,50,000 ÷ 30,00,000 = 15%) exceeds the 10% interest, so trading on equity makes debentures give the higher EPS. Option (B).
Answer: (B) Issue of debentures
Where the marks are
- ROI 15% > interest 10%: trading on equity (1 mark)
