Importance of Finance, Sources of Finance and Financial Planning (ISC Class 12)

Updated 18 October 2026 · Fact-checked

Finance is needed to start, run, expand and modernise a business and to meet contingencies. A sole trader uses savings, loans and trade credit; a partnership adds partners' capital and new partners; a company can issue shares and debentures and take loans and public deposits. Financial planning estimates funds needed, decides sources and frames policies for their use.

Notice the blocks rise: a company has the widest choice of finance, while bank loans and trade credit are open to every business type.

Understand Importance of Finance, Sources of Finance and Financial Planning

1. Importance of finance. Finance is required to start a business (buy assets), run day-to-day operations (materials, wages, bills), expand and modernise, meet contingencies, take advantage of opportunities such as bulk buying, and maintain liquidity and goodwill by paying creditors on time.

2. Sources for a sole trader. Owner's savings; borrowing from friends and relatives; bank loans and overdrafts; trade credit; instalment credit for equipment; ploughing back profits.

3. Sources for a partnership. Partners' capital contributions; loans from partners; admission of a new partner; bank loans and overdrafts; trade credit; retained profits.

4. Sources for a joint stock company. Equity and preference shares; retained earnings; debentures; loans from banks and financial institutions; public deposits; trade credit, customer advances, factoring and inter-corporate deposits for the short term. A company has the widest choice because it can raise funds from the public.

5. Financial planning. The process of estimating the funds required by a business, deciding the sources from which they will be raised and framing policies for their use, so that the right amount is available at the right time.

Features: simplicity (an easy-to-manage capital structure); foresight (anticipates needs); flexibility (can be adjusted); optimum use of funds (neither excess nor shortage); liquidity (enough to meet obligations); economy (low cost of raising funds).

Importance: ensures adequate funds at the right time; avoids shortage and surplus (idle funds); helps choose a sound capital structure at minimum cost; links investment and financing decisions with business goals; helps face uncertainty with contingency provisions; provides a basis for financial control.

6. Choosing a source. The right source depends on the legal form (a sole trader cannot sell shares), the period needed (long-term assets need long-term funds), the cost and the control the owners wish to keep.

7. Worked sums (imaginary). If a partnership needs Rs 12,00,000, with the two partners adding Rs 3,00,000 each and a bank loan of Rs 4,00,000, the balance to be raised is 12,00,000 - (3,00,000 + 3,00,000 + 4,00,000) = Rs 2,00,000, which could come from a new partner or trade credit.
